The acronym ‘PPP’, or its fuller version ‘Purchasing Power Parity’, gets a mention in my earlier article, in which I mention that it (i.e. PPP) is one of the ways of determining a currency’s long term [exchange rate] value. So what exactly is PPP? I am sure you will find many formal definitions by doing a web search, my intention here is to explain its meaning in simple terms.
PPP is one of many ways of deriving a currency’s value, in terms of whether it is overvalued or undervalued, by comparing the cost of chosen product(s) in two currencies. The idea is to choose a product (goods or services) that is mainly locally produced and has no known tax skews; for example, alcohol or cigarettes are not good choices as they are heavily taxed in some countries (even illegal in some), while hardly taxed in other countries.
A chosen product should mainly reflect the local costs (labour, producing, marketing etc) against a backdrop of stable demand. Economists keep coming up with many such examples of ‘ideal’ products, one particular example I like is the Economists “Big Mac” index. Here the idea is that a Big Mac hamburger can be produced and sold locally and since it is a food item, not many taxation regimes explicitly go after it. If a price of the Big Mac is permanently higher in one country compared to the other, then at some point arbitrage would occur: i.e. people will start profiting from taking cheaper produced Macs and selling where they get more money, hence in the long run a levelling of prices will occur. So it is not possible to have a permanently established asymmetry in prices and therefore the PPP concept is widely used as a measure of a currency’s intrinsic value.
Looking at data from the last available Big Mac index from July 2010 (Ref: http://www.oanda.com/currency/big-mac-index), we can see that a hamburger in China costs (on average) 13.2 Yuan, while in USA it costs 3.73 Usds. So if we take the ratio; [hamburger in China] / [hamburger in USA] , the we should get the currency value of Yuan/Usd (13.2 / 3.73) = 3.53 . At present (as at 16th Sept 2010) we see that the value of Yuan/Usd is 6.7 . This is what makes those in charge of US trades - US Treasury Secretary and the likes – angry. With a 52% undervalued currency and being a major trading partner to the US, China is coming under pressure to revalue its currency. There are many interesting examples and skews one can point to, e.g. the Norwegian Krona’s is nearly overvalued by two times when compared to the dollar.
One further example I would like to bring out is the Japanese Yen. Those who follow the Forex markets and news will no doubt know that Bank of Japan, BoJ carried out a currency intervention to weaken the Yen (on 14th Sept ’10) versus the Usd from a rate at the time of Usd/Jpy ~ 83 to 85.5. If we go by the PPP index, then the Yen’s nominal value versus the Usd should be, according to the Big Mac index, around 320/3.73 = 85.8 . Looking at it from this valuation perspective, a value of 83 hardly seems like a point that needs BoJ to intervene. So why did the BoJ intervene? I knew that the action was imminent, though due to lack of friends at BoJ, I did not know the precise timing.
If you look at the chart below, showing the Yen’s range versus the Usd, you can see why they (BoJ) were getting nervous. The two charts below show Yen valuation pre-intervention.
If the Yen’s value had broken the ~ 82 level on the left of the top plot and had constantly stayed below that level for sometime, then potentially there would be a loss of confidence in the Usd/Yen valuation – investors would pile on buying the Yen as they leave all historical benchmarks behind. Yen’s strongest valuation was around the 80 Yen mark in April 1995.
The situation at present, despite being just 2.5 Yen above the recent minimum, seems to be more comfortable (see the two plots below and compare the position of the red line). Although ideally many in Japan would be more comfortable with Yen values hovering between 90 to 95.

The loonie showed mild strength against its major counterparts on Friday in New York, most notably reaching a fresh weekly high against the euro.

The Canadian dollar experienced choppy trading with the U.S. dollar on Friday. The pair bounced between 1.0372 and 1.0314 throughout the day, staying just below Thursday`s multi-month high.
Investors weighed a slew of reports showing U.S. gross domestic product and personal consumption fell unexpectedly in the second quarter, while a University of Michigan survey showed consumer confidence dropped more than expected in September.
The loonie climbed to a fresh weekly high versus the euro on Friday. The Canadian dollar advanced to 1.5071 just after 6:00 am ET, up from an early morning low of 1.5164. Traders pondered a report showing French gross domestic product contracted at an expected rate in the second quarter.

Yen Gains Versus Peers Before Italy Debt Sale
The yen climbed against all of its major counterparts amid concern the bailout of Spain’s banks will move Italy to the forefront of the debt crisis, spurring demand for the Japanese currency as a haven.
The 17-nation euro remained lower versus the dollar following a three-day slide before Italy auctions debt this week and Greeks vote in a general election on June 17. The euro climbed early yesterday after Spain asked European governments for as much as 100 billion euros (5 billion) to save its banking system, making it the fourth member of the currency bloc to seek a rescue.
“There is no conviction and there is no belief that things are going to get better” in the euro region, said Kurt Magnus, executive director of currency sales in Sydney at Nomura Holdings Inc., Japan’s biggest brokerage. “This is the reason we’re seeing the U.S. dollar and yen so well bid.”
The yen climbed 0.3 percent to 98.86 per euro as of 10 a.m. in Tokyo from the close in New York yesterday. It gained 0.3 percent to 79.20 against the dollar. The euro traded at .2483 after falling 0.3 percent to .2482 yesterday.
Italy’s 10-year debt dropped yesterday as the yields climbed 26 basis points, the most since Dec. 8, to 6.03 percent. The nation is scheduled to auction securities on June 14 maturing in 2015, 2019 and 2020.
Italian banks led a decline in European stocks yesterday, with UniCredit SpA (UCG), the country’s largest lender, losing 8.8 percent and Intesa Sanpaolo SpA (ISP), the second largest, sliding 5.9 percent. The nation’s debt load is the heaviest in the euro region after Greece’s, as measured by its ratio to annual economic output, according to data compiled by Bloomberg.

Yen Gains to Six-Week High Versus Euro on Growth Outlook
The yen climbed to the strongest level in almost six weeks against the euro and gained versus all its most-traded counterparts as signs global growth is slowing underpinned demand for the relative safety of the currency.
The dollar rose versus all its major peers except the yen after South Korea unexpectedly lowered interest rates, while the euro slid below .22 for the first time since July 2010. The Bank of Japan (8301) refrained from expanding stimulus, adding to haven demand. China releases quarterly gross domestic product data today. Australia’s dollar slid after employers cut jobs.
“The Bank of Japan monetary-policy decision didn’t lead to any significant new expansion in the BOJ balance sheet or something the market would consider more aggressive quantitative easing,” Shahab Jalinoos, a Stamford, Connecticut-based senior currency strategist at UBS AG, said in a telephone interview. “The market was disappointed, and the yen clawed back some recent losses.”
The yen gained 0.9 percent to 96.72 per euro at 1:15 p.m. New York time after appreciating earlier to 96.43, the strongest level since June 1. Japan’s currency advanced 0.6 percent to 79.30 per dollar. The euro weakened 0.4 percent to .2196 after sliding to as low as .2167.
Japan’s currency rose versus the dollar as the extra yield investors receive for investing in two-year U.S. Treasuries versus comparable Japanese government bonds fell to the lowest in a month, limiting dollar-denominated assets’ appeal. The yield spread was 16 basis points, or 0.16 percentage point.
